(Technological Obsolescence):
(Shift in Fashion/Demand):
(Natural Calamities & Force Majeure):
(Policy & Global Commodity Shocks):
(Time Value of Money):
(Cleaning the Balance Sheet):
(Technical Write-off):
(One Time Settlement / Compromise):
A Practical and Commercial Analysis of Loan Waivers, Compromise Settlements, and Write-Offs in Banking
When a loan account turns into a Non-Performing Asset (NPA), banks face a fundamental choice: pursue endless litigation while tying up capital, or adopt a pragmatic approach to recover the maximum realizable value and move on. In public debate and political discourse, debt haircuts and settlements are frequently labeled as "scams" or "corporate freebies." In commercial banking reality, however, they are often calculated, necessary financial interventions.
1. Genuine Conditions Leading to Business Failure and Settlement
Not every default stems from fraud or wilful non-payment. Macroeconomic shifts, market disruptions, and unforeseen crises regularly cause legitimate enterprises to collapse:
Technological Obsolescence:
Rapid advancements can render entire industrial processes or products obsolete overnight (e.g., manufacturers of optical storage media, pagers, or legacy 2G telecom equipment). Once the core technology becomes irrelevant, the underlying plant and machinery lose their commercial resale value.
Shifts in Consumer Demand and Market Dynamics:
Sudden changes in consumer behavior, fashion cycles, or international trade tariffs can devastate sectors like textiles, electronics, and specialty manufacturing. Unsold inventory degrades into dead stock, eroding cash flows before goods can be monetized.
Natural Calamities and Force Majeure:
Floods, earthquakes, regional conflicts, or global health emergencies (such as COVID-19) can shut down running operations without any operational fault on the promoter's part. Debt continues to accrue interest while revenues drop to zero.
Macroeconomic and Commodity Shocks:
Sharp downturns in international commodity cycles (such as historical crashes in global steel or crude prices) combined with sudden regulatory interventions (cancellation of mining blocks, changes in environmental clearances, or retrospective duties) can render capital-intensive projects unviable mid-construction.
Depreciation of Collateral Value:
Specialized, location-specific industrial collateral often loses substantial value upon plant closure. Heavy machinery installed in a remote industrial corridor rarely attracts open-market buyers and is often realizable only at scrap value.
2. The Core Financial Logic: Avoiding the Trap of "Dead Capital"
Modern commercial banking operates on liquidity, capital rotation, and the continuous generation of interest income:
The Time Value of Money:
If a bank litigates over a ₹100 crore claim for 10 to 12 years to recover ₹40 crore, inflation, legal expenses, and asset deterioration reduce the present value of that recovery to a fraction of the nominal sum. Conversely, settling today for ₹35 crore in liquid cash allows the bank to redeploy that capital into performing loans at 9–11% compound interest, generating substantially higher net returns over the same decade.
Stopping Resource Drain:
Maintaining distressed accounts consumes significant administrative resources. Court fees, legal counsel charges, resolution professional expenses, and the physical security and upkeep of closed plants steadily compound operational losses.
Balance Sheet Health and Capital Relief:
Stressed assets require progressive provisioning against bank profits (eventually reaching 100% under regulatory norms). Resolving or writing off the account unfreezes this blocked regulatory capital, allowing the bank to expand its lending book.
3. Technical Write-Off vs. Compromise Settlement (Haircut)
A critical distinction exists between an accounting write-off and a legal waiver:
Technical / Prudential Write-Off:
This is an internal balance sheet exercise. When a loan is fully provisioned, the bank removes it from its active asset ledger to reduce tax liabilities and clean up gross NPA metrics. The borrower's legal liability is not forgiven. The bank continues debt recovery through DRTs, SARFAESI, NCLT, or civil courts, and any future recovery flows directly back to the profit and loss statement.
One-Time Settlement (OTS) / Haircut:
This represents a legally binding resolution agreed upon between the lenders and the debtor or an acquiring resolution applicant. Once the mutually negotiated, discounted sum is paid in full, the bank releases its charge over the assets and terminates further legal claims against that specific enterprise.
4. Direct Operational Advantages of Settlements
Immediate Liquidity Inflow: Dead loan portfolios are converted into immediate cash reserves that can be deployed into productive sectors.
Provision Reversals: In heavily aged NPAs where banks have already provided 100% provisions out of past earnings, cash recoveries from settlements directly boost the bank's bottom-line net profit in that fiscal quarter.
Productive Redeployment of Enterprise Assets: In structural resolutions (such as under the Insolvency and Bankruptcy Code), resolving an unviable debt load allows the operational assets—factories, machinery, and supply chains—to transfer to viable managements, saving employment and tax revenues.
Management Bandwidth: Eliminates prolonged operational distractions, allowing bank management to focus on retail, MSME, and quality corporate origination.
5. Evaluating the Allegations of Collusion or Corruption
While political parties, unions, and activist groups frequently view large haircuts with suspicion—perceiving a settlement of ₹3,000 crore against a ₹10,000 crore claim as an outright gift of ₹7,000 crore—proper institutional safeguards differentiate bona fide commercial decisions from corrupt practices:
Commercial Risk is Inherent to Banking: No banking sector can operate entirely risk-free. A certain baseline percentage of commercial ventures will inevitably encounter distress due to market shifts.
Strict Board-Approved Settlement Frameworks: Public sector and private banks operate under rigid, board-approved compromise policies outlining minimum recovery thresholds, transparent benchmarks, and valuation assessments.
Oversight and Independent Scrutiny: High-value corporate settlements require evaluation by Independent Advisory Committees (IACs)—often comprising retired High Court judges, former central bankers, and vigilance specialists—to ensure the settlement represents the highest commercially extractable value.
Statutory Vigilance: Decisions taken by public sector lenders remain subject to multi-layered audit and vigilance scrutiny (internal inspection, statutory audits, CAG, and vigilance bodies), ensuring genuine commercial risk-taking is distinct from wilful misconduct or criminal diversion of funds.
Insisting that banks maintain paper claims on uncollectible debts out of fear of public criticism creates institutional paralysis. Clearing dead assets, recognizing realistic market values, and reallocating capital to creditworthy enterprises is essential for maintaining liquidity across the wider economy.
If in any organisation 5 or 20 out of 100 person do less work than expection of the management, should owner of the company or Manager of the bank dismiss those staff?
No it does not happen so in practice. Bank try to motivate them to work more and even then a few are by nature lazy in working. But these weak staff are still supported by stronger one. This is moral and social duty of a developing and matured society.
In a family of four person all are not equal competent. Similarly business ventures are also dependent on ability and capability of business man.
If in a road accident, a person known or unknown gets injured , people who see him or her in pain immediately rush to hospital for treatment. This is human nature.
In the same way bank has to sacrifice some amount in bad accounts .
This message is for all those people who smell corruption in each such case of write off or one time settlement or compromise.
